Mexican peso weakens past 18.5 as its rate gap with the Fed narrows

The dollar rose 0.81% to 18.51 pesos at 08:35 New York time on 14 October, taking its seven-day gain to 2.97%. A narrowing interest-rate gap between Banxico and the Fed is unwinding peso carry trades.

Location: MEXICO CITY

According to TradingKey, the pair broke through resistance in the 18.00–18.40 zone. It cited resilient US data, the Fed's tightening tone and a narrowing yield gap between the two countries. A carry trade means borrowing in a low-yielding currency to invest in a higher-yielding one; as the gap shrinks, leveraged accounts are closing their peso positions.

Briefs reported that Mexican inflation rose to 3.45% in September while core inflation eased to 3.75%. Banxico held its policy rate at 6.5% for a third meeting and dropped guidance that had signalled a pause. Governor Rodríguez said the Fed's decisions would not dictate Mexico's moves. With the Fed's upper bound at 4.00%, the gap between the two policy rates has narrowed to 250 basis points.

Convera said the pair traded at 18.52 on 14 October, close to its 52-week high, and that holding above 18.5 would open the way to 19. The same note said the US dollar had returned to 1.425 Canadian dollars, with the US–Canada 2-year yield spread nearing a cycle high of about 160 basis points. Banxico's next decision is on 5 November.

Talay assessment

Bottom line

The peso is the first test case for emerging-market currencies that rely on high real rates while the Fed tightens. While Banxico holds at 6.5% and keeps the door open to cuts, the 250-basis-point gap could narrow further. The pair staying above 18.5 would signal that carry positions are still being unwound.

Likely effects

  • Mexican inflationNegative1–6 months

The peso's 2.97% fall in seven days could pass through to inflation via import prices; the exchange-rate pass-through risk Banxico monitors is rising.

  • Banxico policyUncertainWeeks

Currency pressure makes a rate cut on 5 November harder; Rodríguez's stress on independence from the Fed will be tested against the exchange rate.

  • TürkiyeNegativeWeeks

The unwinding of carry trades is a shared risk for high-yielding emerging-market currencies; the lira is exposed to the same Fed gap.
