Italy's risk premium drops to 112 basis points, undercutting France

Italian ten-year yields fell 8 basis points to 4.48% on 26 October, taking the BTP-Bund spread to 112 basis points. The same day the French ten-year stood at 4.93% and the OAT-Bund spread at 156.4 basis points, reshuffling the euro area's borrowing order.

Location: ROME

ANSA's evening close put the BTP-Bund spread — the gap between Italian and German ten-year borrowing costs — at 112 basis points, down from 122 the day before. The Italian ten-year fell 8 basis points to 4.48% while the Bund rose to 3.36%. In France the ten-year OAT yielded 4.93% against a Bund at 3.37%, a gap of 156.4 basis points that narrowed by 15.4 basis points in a single session. Germany's thirty-year yield stood at 3.70% on 26 October in the Bundesbank series.

What has changed is the ranking, not the levels. The OAT-Bund spread hit a one-year high of 174.6 basis points on 22 October and was 171.8 on 23 October. Its one-year average is 79.2 basis points and its one-year floor 59.0; on 17 September it was 95.0. France has thus doubled its own average in five weeks. Because Italy has held at 112 basis points, it now borrows for ten years about 45 basis points more cheaply than France.

The durable constraint is not the debt stock but the capacity to pass a budget. Markets are pricing the odds that a multi-year fiscal plan clears parliament rather than the two countries' debt ratios, and that is what has compressed Italy's premium. A one-year range stretching from 59.0 to 174.6 basis points shows the assumption of a single risk-free curve in the euro area weakening. Until France's 2027 budget timetable is settled, the spread will struggle to revert to its average.

Talay assessment

Bottom line

Risk is being reranked in the euro area by institutional durability. Italy at 112 basis points owes nothing to an improving debt ratio and everything to a fiscal plan that becomes law predictably. France's retreat from 174.6 to 156.4 basis points is relief, yet still twice its one-year average. What follows hangs on the French 2027 budget vote; on the Italian side the threshold to watch is whether the premium breaks below 100 basis points.

Likely effects

  • Euro area bond marketNegative1–6 months

Spreads swinging between 59 and 175 basis points weaken the assumption of a common risk-free curve and push country selection to the fore.

  • Italian borrowing costsPositive1–6 months

A ten-year yield of 4.48% caps interest expense in the 2027 issuance programme, and staying 45 basis points cheaper than France supports demand.

  • French fiscal spaceNegative1–6 months

With the OAT yield at 4.93%, interest costs will eat part of any savings even if the budget targets are met.

Possibilities, ranked

  1. 1
    Spreads hold50%

Italy stays in a 100-125 basis point band and France in 145-165, leaving the ranking unchanged.

Watch: BTP-Bund closing below 125 basis points and OAT-Bund below 165

  2. 2
    France reopens30%

The budget timetable jams, the OAT-Bund spread clears the 174.6 basis point peak of 22 October and the gap with Italy widens to 70 basis points.

Watch: A postponed budget vote or a no-confidence motion in France

  3. 3
    A broad narrowing20%

Global far-end yields retreat, both spreads tighten together and Italy's premium drops below 100 basis points.

Watch: Spreads narrowing as the German ten-year falls below 3.20%
