German industry expectations turn positive for the first time in three years

The Ifo business climate index rose to 90.2 in October from 89.9, beating the 89.8 consensus. The expectations sub-index climbed to 91.6 while the assessment of current conditions slipped to 88.8. In manufacturing, both readings turned positive for the first time in more than 3 years.

Location: MUNICH

The Ifo Institute's release of 26 October put the business climate index at 90.2 points in October, against 89.9 in September. FXStreet's compiled consensus was 89.8. The expectations sub-index rose from 90.4 to 91.6, while the assessment of current conditions fell from 89.5 to 88.8. The data landed at 12:00 TRT (UTC+3), and EUR/USD traded near 1.1212, up about 0.1%. Euronews quotes Carsten Brzeski of ING noting that the index has now risen for a 6th consecutive month.

Ifo attributes the improvement to manufacturing. Both the current conditions and the expectations gauge for the sector turned positive for the first time in more than 3 years, incoming orders picked up and firms plan to expand output. The services index fell, trade was unchanged on the month and construction improved. Brzeski told Euronews that the war in the Middle East could escalate after the US midterm elections on 3 November. He added that oil is staying high and that a gas price shock is likely this heating season. Euronews also carried a warning that low water levels on key shipping routes could disrupt industrial supply chains within 1 month.

Talay assessment

Bottom line

A 6th consecutive monthly gain in Ifo, with manufacturing back in positive territory after three years, shows the euro area's core has not cracked under the energy shock. That makes it easier for an ECB expected to hold on 29 October to argue for a December hike, and it widens the divergence between a weak France and a strengthening Germany. The slide in current conditions to 88.8 is a reminder that the recovery still rests in expectations and has yet to show up in orders.

Likely effects

  • ECB pathUncertainWeeks

German expectations at 91.6 weaken the case for restraint built on France and make it easier for the ECB to keep the December option open.

  • German industrial outputPositive1–6 months

Rising orders and production plans should feed into fourth-quarter industrial output, provided the gas shock and the low water levels do not materialise.

  • TürkiyePositive1–6 months

Germany is one of the main markets for Turkish exports. Industrial expectations turning positive is a useful leading signal for intermediate goods and automotive supplier orders.
